Budget vs. actual variance analysis: a monthly routine for managers

How to compute and explain budget vs. actual variances, set thresholds, separate price, volume and timing effects, and turn variances into decisions.

Budget vs. actual variance analysis compares what happened with what was planned, explains the differences and decides what to do about them. Done monthly, it is one of the most practical management tools available. Done badly, it becomes a long report that nobody acts on. The goal is short: find the few variances that matter, understand why, and assign an action.

The basic variance

Variance = actual − budget, usually also shown as a percentage of budget. Label variances as favorable or unfavorable rather than positive or negative, because higher revenue is good but higher expense is not.

LineBudgetActualVariance%F/U
Revenue₱50.0M₱46.5M−₱3.5M−7.0%U
Cost of sales₱32.5M₱31.2M−₱1.3M−4.0%F
Gross profit₱17.5M₱15.3M−₱2.2M−12.6%U
Payroll₱6.0M₱6.6M+₱0.6M+10.0%U
Utilities₱1.2M₱1.1M−₱0.1M−8.3%F

Set thresholds so you focus on what matters

Investigate variances above both a percentage and an amount threshold, for example more than 5% and more than ₱250,000. Small lines with large percentages, or large lines with tiny percentages, rarely deserve a meeting.

Separate the causes

A revenue variance can come from volume (selling fewer units), price (lower prices or more discounts) or mix (selling more low-margin products). Separating them changes the action:

  • Volume variance = (actual units − budget units) × budget price
  • Price variance = (actual price − budget price) × actual units

Example: budget 10,000 units at ₱5,000 = ₱50.0M. Actual 9,500 units at ₱4,894.74 = ₱46.5M. Volume variance = (9,500 − 10,000) × ₱5,000 = −₱2.5M. Price variance = (₱4,894.74 − ₱5,000) × 9,500 = −₱1.0M. Two-thirds of the shortfall is volume; one-third is price. The sales and pricing discussions are different.

For costs, separate rate (for example overtime premiums or price increases) from usage (more hours or materials).

Timing vs. real variances

Some variances only reflect timing: an expense budgeted in March but paid in April. Flag them so they are not discussed every month. Phasing the budget by month from the start (instead of dividing the annual budget by 12) reduces timing noise.

A monthly variance routine

  1. Close the month on time (month-end close checklist).
  2. Generate variance reports by company, branch and department.
  3. Owners explain variances above threshold, in one or two sentences each.
  4. Review meeting focuses on the top five to ten items.
  5. Actions recorded with owners and dates, and followed up the next month.
  6. Forecast updated for the rest of the year.

The review meeting works best as part of a regular operating review, where performance and actions are discussed together. See management review meetings.

Writing explanations that lead to action

Weak explanationUseful explanation
"Payroll is over budget.""Payroll is ₱0.6M over because overtime at the Davao warehouse doubled during the system migration. Overtime should return to plan next month; we are monitoring weekly."
"Sales were lower.""Revenue is ₱3.5M under: ₱2.5M volume (two key accounts delayed orders to next month) and ₱1.0M price (extra promo discounts in Visayas stores)."

A useful explanation names the cause, quantifies it, says whether it will recur and states the action.

Branch and department views

Variance analysis is more useful when costs and revenue are tagged by branch, department or project. Then a regional manager sees their own variances, and head office can compare branches fairly.

Common pitfalls

  • Budgets set without owners' input, so nobody feels accountable
  • Explanations that describe the variance instead of the cause
  • No follow-up on agreed actions
  • Spending hours reconciling numbers because the data is late or inconsistent

Cirquolus Financial management and financial statements produce the financial results by company. Business Compass KPI connects measures, owners, operational reviews and improvement follow-up, so variances lead to recorded decisions and actions.

Frequently asked questions

What is budget vs. actual analysis?

Comparing actual results with the budget for a period, explaining significant differences and deciding on actions.

What is a favorable variance?

A difference that improves profit compared with budget, such as higher revenue or lower costs.

How often should variance analysis be done?

Monthly for management, with quarterly forecast updates.

What causes revenue variances?

Mainly volume, price and product mix. Separating them points to different actions.
